This week's question

Tom in Arizona asks:
"When discussing diversification, why do we focus on portfolio percentages rather than a specific number of years in living expenses? For instance, with a $4 million portfolio, what is wrong with setting aside 10 years of expenses in bonds and Treasuries ($1 million) and letting the remaining $3 million ride entirely in equities?"

Wes's answer: A lot of the financial media defaults to percentages like talking about a 60/40 portfolio or fixed allocation targets. We actually start with years instead. The reason we use a time horizon, like you suggested, is that having a minimum of three years' worth of dry powder is grounded directly in market history. Three years is roughly the average time it takes for bear markets to bottom out and fully begin their recovery, which tends to provide enough runway to weather the majority of market drawdowns without selling equities at a loss.

If your household needs $100,000 a year in spending and you don't want to touch depressed stocks during a downturn, the dry powder principle dictates having at least three times that amount, or $300,000. That dollar-and-time figure is what matters first. The resulting percentage of your portfolio is secondary: on a $3 million portfolio, that $300,000 represents 10%, whereas on a $1 million portfolio, it represents 30%. You start by securing a specific number of years of expenses, and that reserve may give you the flexibility to be more growth- and equity-oriented with the rest of the pie.
